Oil and gas companies are developing new drilling technologies, refining processes, digital controls, and material systems. Many of these initiatives qualify for the federal R&D Tax Credit under IRC Section 41, along with state-level incentives .
Oil and gas R&D tax credits 2026 reward this work. Here is what qualifies and how to document it.
Important note on Section 174A expensing: The enactment of Section 174A under the One Big Beautiful Bill Act of 2025 (P.L. 119-21), signed July 4, 2025, means domestic R&D costs are once again 100% immediately deductible in the year incurred for tax years beginning after December 31, 2024 . Foreign research expenditures must still be capitalized and amortized over 15 years.
2022-2024 catch-up opportunity: Taxpayers with unamortized domestic R&D balances from the TCJA mandatory capitalization period (2022-2024) may elect to deduct those remaining amounts in full on their 2025 return or ratably over 2025 and 2026. The special window for small taxpayers (average gross receipts of $31 million or less) to retroactively amend prior-year returns closed on July 6, 2026. The 2025/2026 catch-up deduction is now the only remaining statutory option for recovering past capitalized domestic R&D balances.
The Four-Part Test Applied to Oil and Gas
To qualify, your activities must meet all four IRS requirements under IRC Section 41 .
1. Permitted Purpose
Your work must aim to develop or improve a product, process, or software.
Examples:
-
Designing a new extraction tool or drilling method
-
Improving a refining process
-
Developing a pipeline monitoring or leak-detection system
-
Creating new digital control methods for upstream operations
2. Technological in Nature
The work must rely on petroleum engineering, chemistry, materials engineering, or industrial automation .
Examples:
-
Reservoir modeling and simulation
-
Completion design and enhanced oil recovery
-
Process and chemical engineering for refineries
-
Automation and digital-control systems
3. Elimination of Technical Uncertainty
You must face uncertainty about capability, method, or design at the project’s outset .
What creates uncertainty:
-
“Will this new drilling technique achieve the required recovery rate?”
-
“Can we improve refinery yield without compromising product quality?”
-
“Will this containment system perform under high-pressure conditions?”
4. Process of Experimentation
You must show systematic evaluation through testing, prototyping, or trial and error .
Qualifying activities:
-
Pilot programs and test wells
-
Process modeling and simulation
-
Control-system trials and iterative testing
Failed experiments count. The IRS rewards experimentation, not just success.
What Qualifies in Oil and Gas
| Activity Type | Examples |
|---|---|
| Advanced Extraction & Drilling | Developing automated drilling rigs, advanced bit or sensor systems, new down-hole tools, or directional drilling methods |
| Refining & Petrochemical Process Innovation | Testing new catalyst systems, improved refinery units, novel separation processes, or new polymer feedstock formulations |
| Pipeline & Transportation Systems | Designing new containment systems, improved pipeline monitoring or leak-detection technologies, advanced pumping or compressor systems |
| Automation, Sensors & Digital Controls | Implementing AI-driven process control, real-time monitoring of wells, digital twin modeling of facilities |
| Sustainability & Environmental Mitigation | Developing vent-recovery systems, CO₂ capture or reuse projects, novel materials for corrosion control and enhanced recovery |
Case study example: A 175-person E&P company secured $378,225 in federal R&D credits and $135,000 in state credits by documenting reservoir analysis, completion optimization, and recovery testing. Employee wages accounted for $3,200,000 of the $4,202,500 in total QREs .
What Does Not Qualify
-
Routine production of oil or gas without experimentation
-
Standard maintenance or operations of drilling and refining assets without technical advancement
-
General administrative, sales, or marketing tasks
-
Land acquisition or conventional production equipment not tied to research
-
Funded research: Where the taxpayer does not retain substantial rights or bear financial risk
Understanding oil and gas R&D tax credits 2026 also means knowing what does not qualify—routine production and standard operations without experimentation.
Which Expenses Qualify
| Cost Type | Treatment |
|---|---|
| Wages | Direct research, supervision, and support wages qualify in full. Includes petroleum and reservoir engineers, process and chemical engineers, automation and digital-control specialists, and materials engineers . The E&P case study showed wages as the largest driver, at $3,200,000 . |
| Supplies | Materials consumed during prototyping and testing qualify. Includes raw materials, catalysts, test equipment, and pilot-plant materials |
| Contract Research | 65% of payments to third-party testing labs and research partners qualify, provided you retain rights to the results and bear financial risk |
Section 174A & Section 280C Coordination
The enactment of Section 174A under OBBBA made domestic R&D costs fully expensible in Year 1 . Because of this, oil and gas companies need to coordinate their Section 174A deduction elections with IRC Section 280C to ensure they maximize both immediate cash-flow relief and the Section 41 credit.
Under Section 280C(c), taxpayers claiming an R&D credit must either reduce their Section 174/174A deduction by the amount of the credit claimed or elect the reduced credit under Section 280C(c)(2) to preserve the full expense deduction.
State Programs for Oil and Gas
Texas: New R&D Franchise Tax Credit (Effective 2026)
Texas Senate Bill 2206, signed June 22, 2025, repealed the old R&D credit and sales tax exemption and replaced them with a new franchise tax credit effective January 1, 2026 .
Key rates:
-
Base credit rate increased from 5% to 8.722% of excess QREs over base amount
-
Enhanced rate of 10.903% for research conducted with Texas higher education institutions
-
For entities with no Texas QREs in one or more base years: 4.361% (base) or 5.451% (enhanced) of current-year QREs
Eligible expenses: QREs are defined as expenses reported on Line 48 of Federal Form 6765 and performed in Texas .
Credit cap: 50% of franchise tax due; unused credits can be carried forward for up to 20 tax periods .
Refundable option: Certain non-taxpaying entities may be eligible for a refundable credit, including new veteran-owned businesses, entities owing less than $1,000 in franchise tax, and entities with revenue below the No Tax Due Threshold .
Louisiana: Up to 30% R&D Tax Credit
Louisiana offers up to a 30% tax credit on qualified research expenditures incurred in Louisiana, with no cap and no minimum requirement .
Key details:
-
Research must be conducted in Louisiana

Application deadline: within one year following December 31 of the expenditure year
-
Certification by Louisiana Economic Development (LED) is mandatory before claiming
-
Credit is non-refundable but can be carried forward for five years
-
SBIR/STTR grant credits are transferable or saleable to other Louisiana taxpayers
Eligible sectors: The Louisiana credit is heavily utilized by capital-intensive industries. In FY 2023, Chemical Manufacturing (33.29%) and Paper Manufacturing (31.06%) accounted for nearly two-thirds of total incentives .
Note: State caps, application windows, and rates are subject to annual legislative updates. Verify current figures with a qualified tax professional.
Documentation Best Practices
The IRS expects contemporaneous records—not reconstructed studies assembled years later. For oil and gas companies, this means documenting the technical uncertainty and experimentation process from the start .
What to document:
-
Project goals, hypotheses, and test well or process-trial frameworks
-
Pilot logs, sensor data, modeling outputs, and failure analysis
-
Comparative metrics (baseline vs. improvement)
-
Employee time tracking and role descriptions tied to experimentation
-
Audit-ready demonstration of the four-part test
How to document it:
-
Use project codes to separate R&D from routine production
-
Maintain version control for all engineering and process documentation
-
Store all records in organized, accessible format
-
Ensure documentation is contemporaneous (created during the work, not reconstructed later)
Payroll Tax Offset for Startups
Eligible small oil and gas companies can apply up to $500,000 of R&D credits against payroll taxes (employer FICA) annually. To qualify: under $5 million in gross receipts and within five years of first revenue . This is particularly valuable for early-stage energy technology companies with no income tax liability yet.
Bottom Line
Oil and gas R&D tax credits 2026 are one of the most valuable incentives for an industry that invests heavily in innovation. Drilling technology, refining processes, pipeline systems, digital controls, and environmental mitigation can all qualify.
The combination of Section 174A domestic expensing and federal R&D credits under Section 41 makes 2026 one of the most advantageous tax years for oil and gas innovation. New state programs in Texas and Louisiana add even more value.
